Long-End Yield Outlook Remains Upward
Long-dated US Treasury yields are expected to continue their upward trajectory, according to ING strategists. This forecast persists even as US President Donald Trump's actions have not yet introduced significant market disruption. The strategists point to continued discussions around tax cuts and sustained concerns about the budget deficit as key factors contributing to higher yields on the longer end of the curve. On Tuesday morning in European trading, the 10-year US Treasury yield registered a decline of approximately 9 basis points, settling at 4.534% on Tradeweb.
Federal Reserve's Cautious Stance
The Federal Reserve is likely to adopt a cautious approach in its monetary policy decisions, partly because it lacks a precise understanding of the neutral interest rate. Paolo Zanghieri, a senior economist at Generali Investments, notes that the Fed has recently indicated a pause in rate hikes. This pause allows the central bank to evaluate the cumulative impact of previous rate adjustments on both labor market conditions and inflation. Generali Investments predicts the Fed will keep its federal funds rate target range unchanged at 4.25%-4.50% following this week's policy meeting, aligning with LSEG data. However, Zanghieri anticipates the central bank's post-meeting statement and press conference will present a more dovish tone than current market expectations, primarily due to recent positive inflation figures from the latest Consumer Price Index (CPI) reports.
On Tuesday, the 10-year US Treasury yield declined by roughly 10 basis points, moving from 4.623% to 4.524% on Tradeweb.
Fiscal Policy and Market Dynamics
The underlying fiscal environment in the US continues to exert pressure on long-term bond markets. The ongoing discussion around potential tax cuts, coupled with an expanding budget deficit, creates an environment where long-term yields are structurally biased upwards. While short-term market movements may show periods of yield compression, the broader directional trend for the long end of the curve appears to be towards higher levels, reflecting market participants' pricing of future fiscal conditions and inflation expectations.
